The cloak doesn't stop locate object at all, but the spell just tells them the same information they always get. It doesn't tell them which masked person at the party is holding the item in question, assuming they are even at the party in the first place.

If you have items that tend to crumble if you aren't wearing them, I'm afraid I don't have a solution for that. I think that is almost exclusively the religious items, which only followers can get anyhow?
