Yeah, that's what you have to do. If you have a pet you have to free it first, then free the elf.

I was having this problem earlier this evening and was able to complete the quest after freeing my current pet.

I found if you go back to where you get the quest, he says FREE the SLAVES! Then you go back to the Slaves and boom it worked for me. First time though. Did not work when I had a PC and a pet with me.
